Question 1

Explain what makes an instrument negotiable, and why negotiability is described as an exception to a fundamental rule of property law.

Accepted Answer

Section 13 defines a negotiable instrument as a promissory note, bill of exchange or cheque payable either to order or to bearer.

The characteristics are that the instrument is freely transferable — by delivery if payable to bearer, and by endorsement and delivery if payable to order; that the holder may sue on it in his own name; that property in it passes with the instrument; and, most importantly, that a holder in due course obtains a title free from defects in the title of prior parties.

Why it is an exception. The general rule of property law is nemo dat quod non habet — no one can give what he does not have. A transferee ordinarily takes subject to every defect in his transferor's title. If a chattel is stolen, an innocent purchaser acquires nothing. If an ordinary debt is assigned, the assignee takes subject to every defence the debtor had against the assignor.

Negotiability reverses this. A person who takes a negotiable instrument in good faith, for consideration and before maturity acquires a good title even though his transferor had none. A cheque stolen and passed to an innocent taker for value gives that taker a title the thief never had.

Why the law permits it. The exception exists because commerce requires it. The value of a bill or a cheque as a means of payment or of raising credit depends entirely on a taker being able to rely on the paper itself. If every transferee had to investigate the title of everyone through whose hands the instrument had passed, the cost and delay would destroy its utility, and it would be no better than an ordinary debt.

By making the paper carry the right cleanly, the law makes it as good as money in the hands of an honest taker. The loss falls on the person from whom the instrument was taken, who is treated as better placed to have safeguarded it, rather than on the honest recipient who had no means of discovering anything wrong.

This is also why a 'not negotiable' crossing is significant: it withdraws precisely this exception, leaving the cheque transferable but restoring the ordinary rule that no transferee gets a better title than his transferor.

Question 2

Distinguish a promissory note from a bill of exchange on at least six named bases.

Accepted Answer

Nature of the undertaking. A promissory note contains an unconditional undertaking or promise to pay. A bill of exchange contains an unconditional order directing another to pay.

Number of parties. A note has two parties, the maker and the payee. A bill has three, the drawer, the drawee and the payee, although the drawer and payee may be the same person.

Who is primarily liable. In a note the maker is the debtor and is primarily and absolutely liable from the moment the note is made. In a bill the drawer is a creditor and is only secondarily liable; the acceptor, once he accepts, is primarily liable.

Acceptance. A note requires no acceptance, because the person promising is the person liable. A bill payable after sight must be accepted by the drawee, since an order given by one person cannot by itself impose an obligation on another.

Payable to bearer. A promissory note cannot be made payable to bearer on demand, because such an instrument would circulate as currency and the Reserve Bank of India Act reserves that to the Reserve Bank. A bill may be drawn payable to bearer, though not payable to bearer on demand where it is drawn on a person other than a banker.

Maker as payee. In a note the maker cannot also be the payee, since a person cannot promise to pay himself. In a bill the drawer and the payee may be the same person, as where a seller draws on a buyer in his own favour.

Notice of dishonour. On the dishonour of a note, notice to the maker is unnecessary because he is the person primarily liable and in default. On the dishonour of a bill, notice must be given to the drawer and to prior endorsers, failing which they are discharged.

Protest. Foreign bills must be protested for dishonour where the law of the place so requires; a promissory note need not be protested.

The unifying point is the difference in direction. A note is a promise by the debtor and therefore binds him at once. A bill is an order by the creditor and binds nobody until the drawee assents by accepting it — and every other difference follows from that.

Question 3

Distinguish a holder from a holder in due course, state the requirements of section 9, and list the privileges of a holder in due course.

Accepted Answer

Holder. Section 8 defines a holder as any person entitled in his own name to the possession of the instrument and to receive or recover the amount due on it from the parties to it. A person who has stolen an instrument, or merely found it, is not a holder, because he is not entitled to possession in his own name.

Holder in due course. Section 9 defines a holder in due course as any person who, for consideration, became the possessor of a promissory note, bill of exchange or cheque if payable to bearer, or the payee or endorsee thereof if payable to order, before the amount mentioned in it became payable, and without having sufficient cause to believe that any defect existed in the title of the person from whom he derived his title.

The four requirements, all of which must be satisfied. He must be a holder. He must have taken the instrument for consideration, so a donee is excluded. He must have taken it before maturity, since an overdue instrument carries notice of its own dishonour. And he must have taken it in good faith, without sufficient cause to believe any defect existed in his transferor's title.

The distinction in consequence. A holder takes the instrument subject to all defects in the title of prior parties and to all defences available against them. A holder in due course takes free of those defects, which is the entire commercial point of negotiability. Every holder in due course is a holder, but not every holder is a holder in due course.

Privileges of a holder in due course.

He acquires a title free from defects in the title of prior parties and may recover the full amount from any party liable on the instrument.

Every prior party to the instrument is liable to him until the instrument is duly satisfied.

No party can plead against him that the instrument was lost, or was obtained from him by means of an offence or fraud, or for an unlawful consideration.

Where an instrument was delivered conditionally or for a special purpose only, that fact cannot be set up against him.

The maker of a note or the acceptor of a bill cannot deny the validity of the instrument as originally made or drawn.

The acceptor of a bill drawn in a fictitious name cannot deny to a holder in due course the drawer's signature or his capacity to endorse.

A person who has signed and delivered an inchoate stamped instrument is bound by it as completed, to the extent of the amount covered by the stamp.

An endorser cannot deny to a subsequent holder the signature or capacity to contract of any prior party.

Under section 118, there is a presumption that the holder is a holder in due course, so the burden of showing otherwise lies on the party disputing it.

Question 4

Explain the kinds of crossing of a cheque and their effects. A cheque crossed 'not negotiable' is stolen from the payee and endorsed to X, who takes it in good faith and for value. Advise X.

Accepted Answer

Purpose of crossing. An open cheque may be presented at the counter and paid in cash to whoever presents it. A crossed cheque cannot be paid over the counter; it must be collected through a bank account. Crossing is therefore a security device: it creates a traceable record, because the payment can be followed to the account into which it was collected.

General crossing. Two parallel transverse lines drawn across the face of the cheque, with or without the words 'and company' or any abbreviation of them. The effect is that the cheque must be paid only to a banker, and so must be collected through an account.

Special crossing. The name of a banker written across the face of the cheque, with or without the two parallel lines. The cheque must then be paid only to that banker or to his agent for collection. It is more secure than a general crossing, because collection can be made only through one identified bank.

Account payee crossing. The addition of the words 'account payee' or 'account payee only'. Strictly this is a direction to the collecting banker rather than a statutory form of crossing, but its practical effect in banking practice is to make the cheque non-transferable, and a collecting banker who credits the proceeds to any account other than the named payee's loses the statutory protection.

Not negotiable crossing. The addition of the words 'not negotiable' to a crossing. The effect must be stated precisely: the cheque remains transferable, but it ceases to be negotiable. A person taking such a cheque cannot acquire, and cannot give, a better title than the person from whom he took it had.

Who may cross. The drawer may cross generally or specially. The holder may cross an uncrossed cheque generally or specially, may convert a general crossing into a special one, and may add the words 'not negotiable' to either. A banker to whom a cheque is crossed specially may cross it again specially to another banker as his agent for collection.

Application.

The cheque was crossed 'not negotiable' and was stolen from the payee. The thief acquired no title whatever, since a thief cannot become a holder — he is not entitled to possession in his own name.

X took the cheque in good faith and for value. Ordinarily those facts would make him a holder in due course, and he would obtain a title free from defects in the title of prior parties, including the thief's want of title. That is the whole benefit of negotiability.

The 'not negotiable' crossing removes precisely that benefit. It provides that no person taking the cheque shall have, or be capable of giving, a better title than the person from whom he took it had. X took from a thief, who had no title at all, so X acquires no title.

Conclusion. X cannot recover on the cheque. The true owner may claim the proceeds from him, and X's remedy, such as it is, lies against the person who transferred the cheque to him.

The common error to avoid is concluding that the crossing prevented transfer. It did not — the cheque passed to X perfectly effectively. What it prevented was X getting a better title than his transferor had, and since his transferor had none, X got none.

Question 5

Explain the kinds of endorsement and their effects, and state why a partial endorsement is invalid.

Accepted Answer

Endorsement is the signing of an instrument by the holder for the purpose of negotiation, on the back or face of the instrument or on a slip of paper annexed to it, called an allonge. An instrument payable to order is negotiated by endorsement followed by delivery.

Blank or general endorsement. The endorser signs his name only, without specifying any endorsee. The effect is that the instrument becomes payable to bearer, and it is thereafter negotiable by mere delivery without further endorsement. A holder may convert a blank endorsement into a full one by writing above the signature a direction to pay to himself or to another.

Full or special endorsement. The endorser adds a direction to pay the amount to, or to the order of, a specified person. Further negotiation then requires the endorsement of that person, which makes the instrument more secure than one endorsed in blank.

Restrictive endorsement. An endorsement that restricts or prohibits further negotiation, such as 'Pay X only', or that constitutes the endorsee an agent to receive the amount for a specified purpose, such as 'Pay X for my account'. The endorsee takes the right to receive payment but not the right to negotiate further.

Partial endorsement. An endorsement purporting to transfer only a part of the amount appearing due on the instrument. It is invalid and does not operate as a negotiation.

Conditional or qualified endorsement. The endorser makes his own liability, or the endorsee's right to receive payment, dependent on a specified event. The condition affects only the relations between endorser and endorsee; the payer is not concerned with it and the transferee's title is unaffected.

Sans recourse endorsement. The endorser expressly excludes his own liability by adding words such as 'without recourse'. He remains an endorser for the purpose of transferring title but cannot be made liable on dishonour.

Facultative endorsement. The endorser waives some right to which he would otherwise be entitled, most commonly by adding 'notice of dishonour waived', so that he remains liable even if notice is not given to him.

Why a partial endorsement is invalid.

The reason is that it would split the cause of action on a single instrument. If a holder of a bill for ₹1,00,000 could endorse ₹40,000 of it to one person and retain ₹60,000, the payer would face two separate claimants on one instrument, each entitled to sue independently.

That would expose him to multiple suits arising from a single obligation, would create disputes about which claim ranked first if the funds were insufficient, and would destroy the essential feature of a negotiable instrument — that the paper embodies the whole right and that whoever holds it holds the entire claim.

The Act therefore treats a partial endorsement as no negotiation at all. Note that this does not prevent an endorsement of the whole amount to two or more persons jointly, which is valid, because there remains a single undivided claim.

Question 6

State the presumptions under section 118 of the Negotiable Instruments Act, 1881, and explain their commercial significance.

Accepted Answer

Section 118 provides that until the contrary is proved, the following presumptions shall be made.

As to consideration — that every negotiable instrument was made or drawn for consideration, and that every such instrument, when it has been accepted, endorsed, negotiated or transferred, was accepted, endorsed, negotiated or transferred for consideration.

As to date — that every negotiable instrument bearing a date was made or drawn on that date.

As to time of acceptance — that every accepted bill of exchange was accepted within a reasonable time after its date and before its maturity.

As to time of transfer — that every transfer of a negotiable instrument was made before its maturity.

As to order of endorsements — that the endorsements appearing upon a negotiable instrument were made in the order in which they appear thereon.

As to stamp — that a lost promissory note, bill of exchange or cheque was duly stamped.

As to holder being a holder in due course — that the holder of a negotiable instrument is a holder in due course. This presumption does not apply where the instrument has been obtained from its lawful owner by means of an offence or fraud, or for unlawful consideration, in which case the burden of proving that he is a holder in due course lies upon him.

Section 119 adds that in a suit upon an instrument which has been dishonoured, the court shall, on proof of the protest, presume the fact of dishonour unless and until that fact is disproved.

Commercial significance.

The presumptions reverse the ordinary burden of proof, and that reversal is what makes an instrument commercially useful.

Under the general law of contract, a plaintiff suing on a promise must prove the consideration for it. If the holder of a bill had to prove the consideration for every transfer through which it had passed, he would need evidence of transactions to which he was not a party and of which he could know nothing. In practice the instrument would be unenforceable.

The presumptions relieve him of all of this. He proves the instrument and his possession of it; everything else is presumed in his favour. The defendant who wishes to escape liability must positively prove the absence of consideration, or the defect he alleges.

The presumption that the holder is a holder in due course is the most significant, because it means that the privileges of that status — a title free from prior defects, and the inability of parties to plead fraud, loss or unlawful consideration — attach without the holder having to establish anything about how earlier parties dealt with the instrument.

The qualification to that presumption is equally significant. Where it is shown that the instrument was obtained from its lawful owner by an offence or fraud, the presumption is withdrawn and the holder must affirmatively prove that he took for consideration, before maturity and in good faith. The law protects the honest taker but not one who cannot account for how a tainted instrument reached him.

Question 7

Explain the computation of maturity with days of grace, and state when notice of dishonour must be given and when it is dispensed with. Compute the due date of a bill dated 20 August 2026 payable three months after date, where the resulting date is a public holiday.

Accepted Answer

Days of grace. Every promissory note or bill of exchange which is not expressed to be payable on demand, at sight or on presentment is at maturity on the third day after the day on which it is expressed to be payable. These three days are the days of grace.

Where the maturity date so computed falls on a public holiday, the instrument is deemed to be due on the preceding business day. Note that the maturity is brought forward, not deferred — the reasoning being that the holder should not be kept out of his money by a holiday, while the payer must remain able to pay on a working day.

Days of grace are never allowed on a cheque, or on any instrument payable on demand, at sight or on presentment, since such instruments are payable immediately.

Where a bill is payable a stated number of months after date or after sight, it matures on the corresponding day of the later month; if that month has no corresponding day, it matures on the last day of that month. A bill payable after sight runs from the date of acceptance rather than from the date of drawing.

Computation for the bill in question.

The bill is dated 20 August 2026 and is payable three months after date. Three months from 20 August 2026 is 20 November 2026. Adding three days of grace gives 23 November 2026.

Since 23 November 2026 is stated to be a public holiday, the bill matures on the preceding business day, that is 22 November 2026, assuming that day is a business day.

Notice of dishonour.

When an instrument is dishonoured by non-acceptance or by non-payment, the holder must give notice of dishonour to all parties whom he seeks to make severally liable, and to some one of several parties whom he seeks to make jointly liable. Notice must be given within a reasonable time of the dishonour.

The consequence of failure is severe: any party to whom notice is not given is discharged from liability, except the party primarily liable — the maker of a note or the acceptor of a bill — who is in default and needs no notice.

When notice is dispensed with.

Where it is dispensed with by the party entitled to it, whether expressly or by implication.

Where the drawer has countermanded payment, since he knows the instrument will not be paid.

Where the party charged could not suffer damage for want of notice.

Where the party charged cannot after due search be found, or the party bound to give notice is unable without any fault of his own to give it.

Where the party entitled to notice, knowing the facts, promises unconditionally to pay the amount.

Where the acceptor is also a drawer.

Where the promissory note is not negotiable.

Noting and protest. Noting is the recording by a notary public of the fact of dishonour upon the instrument or a paper attached to it, and protest is the formal certificate of dishonour. Both are optional for inland instruments but compulsory for foreign bills where the law of the place of drawing so requires.

Question 8

State the conditions under section 138 of the Negotiable Instruments Act, 1881, and the punishment. A cheque dated 1 April 2026 for ₹6,00,000 is presented on 20 June 2026 and returned unpaid for insufficiency of funds; the payee learns of the return on 25 June, sends a demand notice received by the drawer on 20 July, and the drawer does not pay. Advise on whether an offence is made out and by when a complaint must be filed.

Accepted Answer

The provision. Section 138 provides that where any cheque drawn by a person on an account maintained by him with a banker, for payment of any amount of money to another person from out of that account for the discharge, in whole or in part, of any debt or other liability, is returned by the bank unpaid — either because the amount of money standing to the credit of that account is insufficient to honour the cheque, or because it exceeds the amount arranged to be paid from that account by an agreement made with that bank — such person shall be deemed to have committed an offence.

The punishment is imprisonment for a term which may extend to two years, or a fine which may extend to twice the amount of the cheque, or both.

The conditions, all of which must be satisfied.

First, the cheque must have been drawn for the discharge, in whole or in part, of a legally enforceable debt or other liability. A cheque given as a gift, or as security for a liability that has not crystallised, does not attract the section.

Second, the cheque must be presented to the bank within a period of six months from the date on which it is drawn or within the period of its validity, whichever is earlier. The validity period of a cheque is three months from the date it bears.

Third, the payee or holder in due course must make a demand for payment by giving a notice in writing to the drawer within thirty days of receipt of information from the bank regarding the return of the cheque as unpaid.

Fourth, the drawer must fail to make payment of the amount to the payee or holder in due course within fifteen days of receipt of that notice.

Fifth, the complaint must be made within one month of the date on which the cause of action arises, which is the date of expiry of the fifteen-day period.

Application to the facts.

Presentation. The cheque is dated 1 April 2026 and was presented on 20 June 2026. The validity period of three months from the date of the cheque expired on 30 June 2026, so presentation on 20 June was within the validity period. This condition is satisfied.

The notice. The payee received information from the bank of the return of the cheque on 25 June 2026. He had thirty days from that date, that is until 25 July 2026, to serve a written demand. The notice was received by the drawer on 20 July 2026, which is within that period. This condition is satisfied.

Failure to pay. The drawer received the notice on 20 July 2026 and had fifteen days from receipt, that is until 4 August 2026, to make payment. He did not pay.

When the offence is complete. The offence is committed on the expiry of the fifteen-day period without payment, that is on 5 August 2026. Before that date no offence exists, because the structure of the section deliberately gives the drawer an opportunity to cure the default, and a complaint filed earlier would be premature.

When the complaint must be filed. Within one month of the date on which the cause of action arises. The cause of action arose on 5 August 2026, so the complaint must be filed on or before 4 September 2026.

Conclusion. All the conditions are satisfied and an offence under section 138 is made out. The complaint must be filed by 4 September 2026, before a Metropolitan Magistrate or a Judicial Magistrate of the first class.

Supporting provisions. Section 139 raises a presumption that the holder received the cheque for the discharge of a debt or other liability, and the burden of rebutting it lies on the drawer. Where the drawer is a company, section 141 makes every person who at the time of the offence was in charge of and responsible to the company for the conduct of its business also liable, subject to the defence that the offence was committed without his knowledge or that he exercised all due diligence to prevent it.

Question 9

Define a cheque and distinguish it from a bill of exchange on at least six named bases.

Accepted Answer

Definition. Section 6 defines a cheque as a bill of exchange drawn on a specified banker and not expressed to be payable otherwise than on demand. It includes the electronic image of a truncated cheque and a cheque in the electronic form.

A cheque is therefore a species of bill of exchange, subject to two additional restrictions: the drawee must be a banker, and it must be payable on demand.

The distinctions.

Drawee. A cheque is always drawn on a specified banker. A bill of exchange may be drawn on any person, including a banker.

Time of payment. A cheque is always payable on demand. A bill may be payable on demand, at sight, or after a specified period.

Acceptance. A cheque requires no acceptance and is paid on presentment. A bill payable after sight must be accepted by the drawee before he incurs any liability.

Days of grace. No days of grace are allowed on a cheque, because it is payable on demand. A time bill is allowed three days of grace.

Crossing. A cheque may be crossed generally or specially, which restricts payment to collection through a bank account. A bill of exchange cannot be crossed.

Countermand. A cheque may be countermanded by the drawer instructing the bank to stop payment. A bill once accepted cannot be countermanded.

Noting and protest. Noting and protest are not usually necessary on the dishonour of a cheque, since the bank's return memorandum evidences the dishonour. A foreign bill must be protested where the law of the place of drawing so requires.

Stamping. A cheque requires no stamp. A bill of exchange must be stamped in accordance with the Indian Stamp Act.

Criminal liability on dishonour. The dishonour of a cheque for insufficiency of funds attracts criminal liability under section 138, subject to the conditions in that section. The dishonour of a bill gives rise to civil remedies only.

The last distinction is the most practically significant. Because cheques function as a substitute for cash in ordinary commerce, the legislature attached criminal consequences to their dishonour in order to sustain confidence in them as a means of payment — a step it did not consider necessary for bills, which circulate among commercial parties who can assess credit risk for themselves.

Question 10

A obtains a bill from B by fraud and endorses it to C, who takes it for value and in good faith before maturity. C endorses it as a gift to D, who knows of the fraud. Advise C and D on their rights, and explain the position of a person who derives title through a holder in due course.

Accepted Answer

The position of C.

Section 9 defines a holder in due course as any person who, for consideration, became the possessor of an instrument payable to bearer, or the payee or endorsee thereof if payable to order, before the amount mentioned in it became payable, and without having sufficient cause to believe that any defect existed in the title of the person from whom he derived his title.

C took the bill for value, before maturity, and in good faith without cause to believe that any defect existed in A's title. All four requirements are satisfied and C is a holder in due course.

The privilege attaching to that status is that he acquires a title free from defects in the title of prior parties. A's title was defective, the bill having been obtained by fraud, but that defect does not affect C. Section 120 additionally provides that no maker of a note and no drawer of a bill or cheque, and no acceptor of a bill for the honour of the drawer, shall in a suit thereon by a holder in due course be permitted to deny the validity of the instrument as originally made or drawn.

More directly, a party cannot plead against a holder in due course that the instrument was obtained from him by means of an offence or fraud, or for an unlawful consideration. B is therefore liable to C on the bill, and C may recover the full amount from B or from any other party liable.

B's remedy lies against A personally, in fraud, and not against C.

The position of D.

D did not take for consideration — the bill was given to him as a gift — and he knew of the fraud. He fails two of the four requirements of section 9 and is therefore not himself a holder in due course. He is merely a holder, entitled in his own name to possession and to recover the amount.

On ordinary principles a holder takes subject to all defects in the title of prior parties, and D would be met by the defence of fraud.

The position of a person deriving title through a holder in due course.

Section 53 provides that a holder of a negotiable instrument who derives title from a holder in due course has the rights thereon of that holder in due course, as regards the maker or acceptor and all parties to the instrument prior to that holder.

The rule is sometimes called the shelter principle. Once an instrument passes through the hands of a holder in due course, the taint is removed permanently, and subsequent holders take the cleansed title even if they would not qualify as holders in due course themselves.

Applied here, D derives his title from C, who was a holder in due course. D therefore has C's rights against B and all parties prior to C, notwithstanding that he gave no consideration and knew of the fraud. D may recover from B.

Why the rule exists. If the position were otherwise, a holder in due course would find the instrument unmarketable, because no purchaser from him could be sure of taking free of defects and would discount the price accordingly. Protecting C's title fully requires that C be able to pass what he has.

The limit of the rule. Section 53 does not assist a person who was himself a party to the fraud or illegality and who reacquires the instrument. Such a person cannot improve his position by routing the instrument through a holder in due course, and if A had taken the bill back from C, A would remain liable on his own fraud.

Question 11

Explain the liability of the parties to a bill of exchange before and after acceptance, on dishonour, and the effect of an endorsement 'sans recourse'. Trace the order in which a holder may proceed.

Before acceptance.

A bill of exchange is an order by the drawer directing the drawee to pay. Before acceptance, the drawee is a stranger to the instrument and is under no liability on it whatever. An order given by one person cannot by itself impose an obligation on another, and this is the fundamental difference between a bill and a promissory note.

The drawer is liable on the bill. By drawing it he undertakes that, on due presentment, the bill will be accepted and paid according to its tenor, and that if it is dishonoured he will compensate the holder or any endorser who is compelled to pay it, provided due notice of dishonour has been given.

His liability is therefore conditional and secondary: it arises only on dishonour and only if the conditions as to presentment and notice are satisfied.

After acceptance.

On signing across the bill, the drawee becomes the acceptor and assumes primary and absolute liability. He undertakes to pay the amount according to the tenor of his acceptance. He cannot, in a suit by a holder in due course, deny the drawer's signature, the drawer's capacity to draw, or the validity of the instrument as originally drawn.

The drawer's liability remains but recedes into the background: he is liable only if the acceptor defaults.

Endorsers. Every endorser, by endorsing and delivering the instrument, undertakes to compensate every subsequent holder in the event of dishonour, provided due notice of dishonour is given to him. His liability is secondary and conditional in the same way as the drawer's, and it runs in favour of parties subsequent to him only.

On dishonour.

When the bill is dishonoured by non-acceptance or by non-payment, the holder acquires an immediate right of recourse against the parties secondarily liable. Two conditions attach. The bill must have been duly presented, for acceptance where required and for payment at maturity. And notice of dishonour must be given within a reasonable time to every party the holder seeks to make liable, failing which those parties are discharged.

The acceptor requires no notice, being the party in default.

Where a party who is secondarily liable pays the bill, he in turn has rights of recourse against parties liable before him, and ultimately against the acceptor.

Endorsement 'sans recourse'.

An endorser may, by express words such as 'sans recourse' or 'without recourse to me', exclude his own liability on the instrument. The effect is that he transfers title to the endorsee in the ordinary way, so that negotiation is effective, but he cannot be made liable if the instrument is dishonoured.

The endorsee is not prejudiced as to title: he takes the instrument and may be a holder in due course. What he loses is one of the parties he could otherwise have sued.

A sans recourse endorser who subsequently becomes the holder of the instrument again, or a subsequent holder claiming through him, is entitled to recover from all intermediate parties as if the instrument had not been endorsed sans recourse.

The order in which a holder may proceed.

There is no compulsory order in the sense that the holder must exhaust one party before turning to another. The parties liable on a bill are liable severally, and the holder may sue any one of them, or all of them, at his choice.

In practice he proceeds against the acceptor first, since the acceptor is primarily liable and has received the consideration. If the acceptor does not pay, he proceeds against the drawer and endorsers, all of whom are liable to him provided notice of dishonour was given.

As between the parties secondarily liable, the ultimate burden falls in reverse order of their position on the instrument: an endorser who pays may recover from prior endorsers and from the drawer, and all of them may recover from the acceptor. The holder's freedom of choice therefore does not affect where the loss finally rests.

Question 12

Explain the difference between transferability and negotiability, and evaluate the protection given by an 'account payee' crossing compared with a 'not negotiable' crossing. Which should a drawer use, and why?

Transferability and negotiability.

Transferability is the capacity of an instrument to be passed from one person to another. An ordinary debt is transferable by assignment; a bearer instrument is transferable by delivery; an order instrument by endorsement and delivery.

Negotiability is something more, and something quite different in kind. It is the capacity of the instrument to confer on a transferee who takes in good faith and for value a better title than his transferor had. This is an exception to nemo dat quod non habet, and it is the entire commercial point of the Act.

The distinction matters because the two can be separated. An instrument may be transferable without being negotiable, and that is precisely what a 'not negotiable' crossing achieves.

The 'not negotiable' crossing.

The addition of the words 'not negotiable' to a crossing provides that a person taking the cheque shall not have, and shall not be capable of giving, a better title than the person from whom he took it had.

The cheque remains fully transferable. It may be endorsed and passed on, and each transferee becomes a holder entitled to sue in his own name. What is withdrawn is the special protection of negotiability, so the ordinary rule of property law is restored: no transferee gets more than his transferor had.

The practical effect is that if the cheque is stolen, every subsequent taker, however innocent and however much he paid, acquires nothing, because the thief had nothing. The true owner can recover the proceeds from whoever holds them.

The 'account payee' crossing.

The words 'account payee' or 'account payee only' are a direction to the collecting banker to credit the proceeds only to the account of the named payee. Strictly this is not a statutory form of crossing but a direction that has acquired settled effect in banking practice.

Its effect is preventive rather than restitutionary. A collecting banker who credits an account payee cheque to any account other than the named payee's acts contrary to the direction, loses the statutory protection available to a collecting banker acting in good faith and without negligence, and becomes liable to the true owner for conversion. In practice, banks will not collect such a cheque for anyone other than the named payee, so it operates as though the cheque were non-transferable.

Comparing the two.

The 'not negotiable' crossing does not prevent the wrongful collection from happening; it ensures that when it does, the true owner can recover, because no one downstream acquired a good title. It is a remedy after the event.

The 'account payee' crossing prevents the wrongful collection from occurring at all, because the collecting banker will decline to credit any other account and risks liability if he does. It is a control before the event.

The 'account payee' crossing is therefore the stronger practical protection, since recovering from a downstream holder requires identifying and suing him, which may be futile if he is untraceable or insolvent. The 'not negotiable' crossing, however, is the one that operates as a rule of law on title rather than as a direction to a banker.

What a drawer should use.

Both, together. A cheque crossed 'Account Payee, Not Negotiable' obtains the benefit of each: the collecting banker will not credit any account other than the payee's, and if through fraud or negligence the proceeds nonetheless reach a third party, that party acquires no title and the drawer or true owner may recover.

Using only one leaves a gap. 'Not negotiable' alone permits collection into a wrong account and leaves the true owner to chase the proceeds. 'Account payee' alone relies on banking practice and on the collecting banker's diligence, and if the cheque escapes into circulation, an innocent taker for value could obtain a good title as a holder in due course.

This combined crossing is accordingly the standard practice for cheques of any significance.

Question 13

Explain why the legislature attached criminal liability to the dishonour of a cheque, the structure of section 138, and the defences available to a drawer. Discuss the position where the cheque was given as security.

Why criminal liability was attached.

A dishonoured cheque is in substance a breach of contract, and the ordinary remedy would be a civil suit for the amount. The legislature introduced criminal liability because the civil remedy proved inadequate to sustain confidence in cheques as a means of payment.

Cheques function as a substitute for cash in ordinary commerce. Their utility depends on the recipient being able to treat the cheque as equivalent to payment. If a drawer could issue a cheque without funds and face only the prospect of a civil suit — slow, expensive, and often fruitless against a defendant with no attachable assets — the incentive to issue worthless cheques would be considerable and the instrument's credibility would collapse.

Section 138 changes the drawer's calculation by making the consequence personal and immediate. The provision was introduced to enhance the acceptability of cheques in settlement of liabilities.

The structure of the section.

The section is deliberately constructed so that the offence is not complete on dishonour alone. Dishonour merely starts a process.

The cheque must have been drawn for the discharge of a legally enforceable debt or other liability, and presented within its validity period of three months.

On its return unpaid for insufficiency of funds or because it exceeds the arranged limit, the payee must within thirty days of receiving the bank's information make a written demand for payment.

The drawer then has fifteen days from receipt of that notice to pay. If he pays, no offence is committed at all.

Only on the expiry of those fifteen days without payment is the offence complete, and the complaint must then be filed within one month.

The structure therefore gives the drawer a clear opportunity to cure the default before any criminality attaches, which is what makes it defensible to criminalise what is at bottom a failure to pay a debt.

The punishment is imprisonment up to two years, or fine up to twice the amount of the cheque, or both.

Defences available to the drawer.

That the cheque was not issued for a legally enforceable debt or other liability. Section 139 presumes that it was, so the burden of rebutting the presumption lies on the drawer, and it must be discharged on the balance of probabilities.

That the cheque was presented after the expiry of its validity period.

That the demand notice was not given within thirty days of the payee receiving the bank's information, or was not served on him.

That payment was made within fifteen days of receipt of the notice.

That the complaint was filed beyond one month of the cause of action arising, subject to the court's power to condone delay on sufficient cause being shown.

That the cheque was returned for a reason outside the section, though the courts have construed the grounds broadly to include closure of the account and a stop-payment instruction where there were in any event insufficient funds.

Where the accused is an officer of a company, that the offence was committed without his knowledge or that he exercised all due diligence to prevent it.

The position where the cheque was given as security.

This is the most litigated question under the section, and the answer turns on whether a debt or liability existed and was due at the time the cheque was presented.

A cheque given as security for a liability that has crystallised — for instance, a loan that has fallen due and remains unpaid — is a cheque issued for the discharge of a debt, and section 138 applies. That the parties described it as security does not alter the fact that a due debt existed when the cheque was presented.

A cheque given as security for a liability that has not arisen, and may never arise, stands differently. If at the time of presentation there is no enforceable debt or liability, an essential ingredient of the offence is missing and no offence is made out. A cheque handed over against a contingent obligation that never crystallised is the clearest case.

The practical position is therefore that labelling a cheque as security is not by itself a defence. The court examines whether, on the date of presentation, a legally enforceable debt or liability existed, and section 139's presumption places the burden of showing that it did not on the drawer.

Question 14

Explain the discharge of a negotiable instrument and the discharge of parties to it, and state the protection available to a paying banker who pays a cheque in due course.

The two are different, and distinguishing them is the point of the question.

Discharge of the instrument. The instrument itself is discharged when the party primarily liable on it — the maker of a note, the acceptor of a bill, or the drawee banker of a cheque — is discharged. Once that happens the instrument ceases to be negotiable and no party remains liable on it. The principal mode is payment in due course by the party primarily liable at or after maturity.

Discharge of a party. One or more parties may be discharged while the instrument itself remains alive and enforceable against the others. Where an endorser is discharged for want of notice of dishonour, the acceptor remains fully liable and the holder may still sue him.

Modes by which the instrument is discharged.

By payment in due course by the party primarily liable.
By the party primarily liable becoming the holder of the instrument in his own right at or after maturity.
By an express waiver or renunciation by the holder of his rights against the party primarily liable.
By cancellation of the instrument with intent to cancel it.
By discharge as under any contract, such as by novation or by the operation of the law of limitation.

Modes by which a party is discharged.

By cancellation of that party's name by the holder with intent to discharge him.
By release, where the holder releases a party.
By payment, where the holder receives payment from a party.
By the holder allowing the drawee more than forty-eight hours to consider whether he will accept.
By non-presentment for acceptance or for payment where presentment is required.
By failure to give due notice of dishonour, which discharges every party not notified other than the party primarily liable.
By qualified or limited acceptance taken without the consent of prior parties.
By a material alteration of the instrument without the consent of the parties liable, which discharges all parties who did not consent.

Protection of the paying banker.

Payment in due course means payment in accordance with the apparent tenor of the instrument, in good faith and without negligence, to a person in possession of it in circumstances that do not afford a reasonable ground for believing he is not entitled to receive payment.

A banker paying a cheque in due course is protected in three principal ways. Where a cheque payable to order purports to be endorsed by or on behalf of the payee, the banker is discharged by payment in due course even though the endorsement turns out to have been forged. Where a cheque is crossed and the banker pays it in accordance with the crossing, in good faith and without negligence, he is placed in the same position as if he had paid the true owner. And a banker paying an uncrossed bearer cheque to the bearer in good faith is likewise protected.

The protection reflects a practical necessity: a banker cannot verify the genuineness of every endorsement on the cheques presented to him, and without statutory protection the volume of cheque payment would be unworkable. It is conditional, however, on payment being in due course, so a banker who pays a cheque bearing an obvious irregularity, or who ignores a crossing, loses it.

Question 15

Compare the position of a person who takes a stolen bearer cheque, a stolen order cheque, and a stolen cheque crossed 'not negotiable', in each case taking in good faith and for value before maturity. Explain what the differences reveal about the scheme of the Act.

Accepted Answer

The starting point in all three cases is the same. A thief is not a holder, because section 8 requires a holder to be entitled in his own name to possession of the instrument, and a thief is not. He therefore has no title to give.

The stolen bearer cheque.

A cheque payable to bearer is negotiated by mere delivery. No endorsement is required and none is examined.

A person who takes such a cheque for consideration, before it became payable, and without sufficient cause to believe that any defect existed in the title of the person from whom he took it, satisfies every requirement of section 9 and is a holder in due course.

As a holder in due course he acquires a title free from defects in the title of prior parties. He may enforce the cheque against the drawer and every prior party, and no party may plead against him that the instrument was obtained by means of an offence.

The loss falls on the true owner from whom the cheque was stolen. His remedy is against the thief alone.

The stolen order cheque.

A cheque payable to order is negotiated by endorsement and delivery. The thief cannot negotiate it without the payee's endorsement, and if he forges that endorsement the position changes fundamentally.

A forged endorsement is a nullity. It transfers nothing, because the person whose signature was forged never signed and never authorised anything. Section 58 provides that where an instrument has been obtained by an offence or fraud, the possessor is not entitled to receive the amount from the maker or from any party prior to such holder — and no title can pass through a forgery.

A person taking on a forged endorsement therefore acquires no title, however innocent, however much he paid, and however carefully he examined the instrument. He cannot be a holder in due course, because he never became the endorsee of the instrument at all — the purported endorsement that would have made him so was a nullity.

The loss falls on the taker. His remedy is against the person who transferred the cheque to him.

The stolen cheque crossed 'not negotiable'.

The crossing provides that a person taking the cheque shall not have, and shall not be capable of giving, a better title than the person from whom he took it had.

The cheque remains transferable, so the taker becomes a holder and may sue in his own name. But the special protection of negotiability has been withdrawn, and the ordinary rule of property law applies. He took from a thief, who had no title, so he acquires no title.

The loss falls on the taker, and the true owner may recover the proceeds from him.

What the differences reveal.

The Act allocates the loss according to who was best placed to prevent it, and it adjusts that allocation according to what the instrument itself put the taker on notice of.

With a bearer cheque, nothing on the face of the instrument warns the taker of anything. He has no means of investigating title and the law does not ask him to. The loss falls on the owner who allowed a bearer instrument to escape his control, and who could have avoided the entire risk by drawing it payable to order or crossing it.

With a forged endorsement, the taker relies on a signature. The law refuses to let a forgery generate title at all, because to do so would make every order instrument only as secure as the honesty of anyone who ever handles it, and would destroy the value of requiring an endorsement in the first place.

With a 'not negotiable' crossing, the instrument itself carries an express warning. The taker has been told in terms that he cannot rely on the paper, and having been warned he cannot complain of the consequence.

The unifying principle is that negotiability is a privilege extended to honest takers who had no means of knowing better — and it is withdrawn wherever the taker was warned, or where recognising it would defeat the security the form of the instrument was designed to provide.
