Intermediate's treatment of input tax credit was substantially descriptive: the four conditions to claim credit, the list of blocked credits, a basic mention of apportionment. This paper's treatment is substantially computational: given a business's actual mixed-use pattern of inputs, capital goods and input services, across taxable, exempt and non-business activity, compute exactly how much credit is actually available, how much must be reversed, and what the resulting net GST liability is. This is the single most heavily computational chapter in the GST cluster, and the one where careless arithmetic, not conceptual misunderstanding, is the most common source of lost marks.

Apportionment of credit: the core formula-driven skill

Why apportionment is necessary at all. A registered person using inputs, input services or capital goods partly for business purposes and partly for other purposes, or partly for taxable supplies (including zero-rated supplies) and partly for exempt supplies, cannot claim the full credit on these mixed-use items; credit is restricted to only the portion attributable to business purposes and to taxable supplies. This restriction exists because input tax credit is, at its core, a mechanism for relieving the cascading effect of tax on tax within a chain of taxable supplies — extending full credit to the portion of use that has nothing to do with generating further taxable output would hand a business a benefit disconnected from the very rationale credit exists to serve.

The apportionment method. Where credit relates to inputs or input services used partly for business and partly for other purposes, only the portion attributable to business purposes is eligible; where credit relates to inputs or input services used partly for taxable (including zero-rated) supplies and partly for exempt supplies, the eligible credit is determined by a turnover-based formula, broadly apportioning common credit between exempt and taxable supplies in the same proportion that exempt turnover bears to total turnover, with the exempt-attributable portion added back to output tax liability rather than retained as available credit. A candidate should treat this formula mechanically and carefully: identify total common credit for the period, identify exempt turnover and total turnover for the same period, compute the exempt-attributable proportion, and add that specific amount back — arithmetic precision here is what separates a strong answer from a merely conceptually-correct one.

Capital goods: a similar but distinct apportionment logic, spread over time. Where a capital good is used partly for business and non-business purposes, or partly for taxable and exempt supplies, the credit apportionment is not a one-time computation but is spread over the capital good's useful life (a specified number of tax periods), with a proportionate amount of common credit added back to output liability in each period based on that period's own exempt-to-total turnover ratio, rather than a single, one-time computation performed only in the period the capital good was acquired. This time-spread feature is a frequently tested distinguishing point between input/input-service apportionment (a single-period computation) and capital-goods apportionment (a multi-period computation extending across the asset's specified useful life).

Reversal of credit: the specific triggering events

Non-payment to the supplier within the prescribed period. Where a registered person has availed credit on an inward supply but fails to pay the supplier the value of the supply along with tax within the prescribed period from the invoice date, the credit availed must be reversed (added back to output tax liability, along with interest), reflecting the underlying policy that credit is meant to track a genuine, paid-for supply chain, not merely an invoice received but never actually settled; credit can be re-availed once payment is subsequently made to the supplier, since the reversal is a timing-linked consequence of non-payment, not a permanent denial of credit that was otherwise genuinely eligible.

Subsequent exempt use or write-off of previously credited goods. Where credit was availed on an input, input service or capital good that is subsequently used exclusively for an exempt supply, or is written off, or disposed of as free samples or personal use, the credit attributable to this subsequent development must be reversed, since credit's own eligibility condition (use for business, for taxable supplies) is no longer satisfied once the underlying goods or services take this specific subsequent turn.

Reversal on cancellation of registration. Where a registration is cancelled, credit is required to be reversed in respect of inputs held in stock, inputs contained in semi-finished or finished goods held in stock, and capital goods, computed by the prescribed method, on the reasoning that once registration ceases, the taxpayer is no longer in a position to use this credit against any further taxable output, and retaining unused credit indefinitely past deregistration would leave a credit balance with no corresponding future taxable supply for it to ever legitimately offset.

Assembling the full GST liability computation

The sequential computation a Final-level numerical question actually expects. A complete GST liability computation for a tax period proceeds through a specific sequence: compute output tax liability across all outward taxable supplies (applying the correct rate to each, per this paper's advanced supply and valuation rules); separately identify any liability arising under reverse charge (paid in cash, not offset by credit, since reverse-charge liability must be discharged in cash before the corresponding credit, once available, can itself be claimed); compute eligible input tax credit after applying the blocked-credit exclusions and the apportionment formulas above; apply any credit reversal triggers that arose during the period; determine the net credit actually available for the period; and finally apply the prescribed order of utilisation across the electronic credit ledger's specific heads (integrated tax credit utilised first against integrated tax liability, then against central and state tax liability in a specified sequence, before central tax credit and state tax credit are each applied, in the specific order the law prescribes, against their own respective and cross liabilities) to determine what remains payable in cash through the electronic cash ledger.

Why sequencing this correctly matters as much as each individual figure. Input Service Distributor: distributing credit across locations

Why an ISD mechanism is needed at all. A business with a head office receiving input services (such as a common advertising or professional service) that are actually used across several of the business's own branches, registered separately in different states, needs a mechanism to distribute the credit on that centrally received input service across those branches, since the invoice for the service is addressed to the head office alone, yet the benefit of the service was genuinely consumed across multiple, separately registered establishments. The Input Service Distributor mechanism allows the head office (registered specifically as an ISD) to distribute this credit to its branches in proportion to each branch's own turnover, ensuring credit ends up where the underlying service was genuinely used rather than being trapped entirely at the head office's own registration, which may have comparatively little taxable outward supply of its own to offset this credit against.

ISD distribution mechanics, briefly. The ISD distributes credit through a specific document (an ISD invoice), and the distribution is governed by a prescribed formula proportionate to each recipient branch's turnover in the relevant period relative to the aggregate turnover of all recipient branches, ensuring the distribution formula itself, not the ISD's own discretion, determines how much credit each branch actually receives.

Why this chapter is the pipeline's computational centre of gravity

Every other GST chapter in this paper eventually produces a number that flows into this chapter's liability computation — output tax from the advanced supply and valuation chapter, credit eligibility questions this chapter itself resolves, and the resulting net liability that then determines what appears on the returns and what, if anything, becomes a refund claim in the chapters that follow.
